Available in PDF, EPUB and Kindle. Book excerpt: The reasons for the formation and prevalence of business groups in many countries around the world have attracted the interest of many academics. The main reasons for the formation of business groups can be listed as preventing market imperfections and information problems, reducing market uncertainties and diversifying risks. This study examines how being affiliated to a business group affects the capital structure of companies in Turkey. For this aim, a balanced panel data set for 68 companies from the non-financial sector, traded in the Istanbul Stock Exchange, covering a total of 612 observations for the period 2008-2016 (9 years) was constructed. As the research methodology, dynamic panel data analysis method was used. The model was estimated using the GMM (Generalized Method of Moments). The variables explaining the model are based on three important theories of capital structure, namely the trade off theory, the pecking order theory and the agency costs theory. The main finding of the study is that companies affiliated to a business group have more leverage than non-affiliated firms. This finding supports the theories about business groups and internal capital markets.

The paper provides explanations for the cross-holding of equity between firms in business groups, the contagion between the asset prices of such firms, and shows that a tax on intercorporate dividends may render the organization of such groups infeasible and lead to the creation of conglomerates.

In general, private companies are assumed to face relatively large adjustment costs, and should have lower financing flexibility. However, we argue that an important class of private companies - business group affiliates - may face relatively low adjustment costs because of their access to both internal and external capital markets and the beneficial reputation effects of belonging to a group. Our empirical results show significant differences in the composition of the capital structure and the leverage adjustment process between affiliates of private Belgian business groups and comparable stand-alone companies. Group affiliates have higher levels of leverage, and adjust their capital structure more frequently than stand-alones. Our evidence suggests that the flexibility in group companies' capital structure is not solely driven by the use of internal leverage: group affiliates more frequently adjust their external leverage as well, unless the group is in poor financial health, in which case the affiliates' probability of attracting external leverage is severely reduced.

By studying various aspects of the two areas, this study attempts to deepen our understanding of the two. First, this study provides both a theoretical model and empirical evidence on the interaction between capital structure and managerial incentive compensation (one of key measures of corporate governance). Researchers acknowledge that the two interact to each other and the interaction should affect their optimal determination, but few studies formally consider the interaction. This study shows that due to the interaction through agency conflicts, key firm characteristics that represent agency costs affect leverage and managerial incentive compensation in opposite directions. After controlling for the opposite interactions, the two are shown to be positively related. Second, this study provides empirical evidence on the interaction between financial structure and product market performance by examining business group affiliated firms. The firms that are affiliated to a business group is not only affected by their own financial position, but also affected by the position of business groups which the firms belong to. The empirical investigation suggests that affiliated firms lose market shares to their rivals in their product market when their business group is financially weak due to high group leverage. Third, this study examines whether special governance structure of business groups is actually beneficial to the groups0́9 member firms. The study exploit unique dataset of firms that were once stand alone, but later acquired by business groups. The empirical methodology we employ can account for the fact that the firms which are acquired by business groups can be very different from other firms which are not acquired. The findings from matching estimator suggest that performance increase of the acquired firms is significantly greater than the performance of matched stand alone firms, implying that business groups are actually helping their affiliated firms to perform better than stand alone firms.
