After several years of efforts at structural reform and stabilization during which little progress was made, following presidential elections in mid-1994, the authorities adopted a wide-ranging adjustment program aimed at reducing inflation, increasing the market orientation of the economy, and creating the conditions for a resumption of economic growth. The reform program was reinforced in the first half of 1995, and key macroeconomic data for 1995 show that the program has had some success.

Book excerpt: This Selected Issues paper on Belarus examines wage setting, the role of wage targets, as well as wage dynamics, and the relationship with productivity. It finds that wage targets set by the government appear to be the key driver of rapid wage growth. Little regional and sectoral variation also suggests close adherence to official targets and a high degree of government control. Wage growth has outpaced productivity growth as the targets do not take productivity developments into account. In order to resolve these issues, in the short run, the authorities should aim for wage restraint to contain domestic demand and improve competitiveness. More generally, wage targets should be phased out to make way for more market-oriented wage-setting mechanisms. This should be complemented by deeper structural reform, dismantlement of the wider system of mandatory economic targets. wage targets should be eliminated as they restrict the flexibility to respond to market conditions. However, reform of wage setting will not be enough on its own and should be complemented by further structural measures to remove other distortions, such as direct and indirect subsidies to state-owned enterprises, which allow them to generate profit while at the same time maintaining excess employment.

It estimates the contribution of two factors: (1) exchange rate pass-through and (2) administrative price increases. Residual inflation is used as a gauge for inflation caused directly by demand pressures and inflation expectations. It is found that the administrative price increases are a key driver of inflation, even ahead of demand pressures, which also explain a large share of inflation. Although exchange rate pass-through is found to be high and fast, particularly for unregulated prices, its contribution to inflation has been comparatively modest in recent years owing to the stability of the exchange rate.

In sum, while economic growth in the last nine years has been impressive, the report argues that maintaining the current growth strategy would lead to a gradual erosion of economic competitiveness. The government should make significant policy adjustments by reorienting its policies toward ensuring a better business environment, and a smaller sized government. Current international and domestic environment are favorable for supporting a policy shift toward the acceleration of structural reforms. At the moment, the government is well equipped to mitigate the potential costs of these reforms, because the policy settings are largely determined by the growing economy, the positive trends in both the enterprise and the household sectors, favorable developments in the global economy, low debt, and the strong administrative capacity of the state. This situation could change: various pressures might become stronger, and then these same reforms would become politically more costly, and fiscally more risky. In short, the current window of opportunity should be used to ensure that the authorities' growth and poverty objectives are sustainable in the medium to long terms. The analysis in this report has documented a significant and broad-based growth, while pointing to the erosion of several important factors that have driven this growth recently. The Belarusian economy is facing a considerable risk of declining competitiveness. To sustain growth, a significant policy adjustment is necessary to enhance market discipline, and encourage new business entry.

Frequent bouts of expansionary macroeconomic policies, in a context of deep structural rigidities, have fueled inflation and external imbalances and left Belarus dependent on ad hoc external support. In 2015, growth has slowed sharply as high uncertainty, reductions in real incomes, administrative measures, and declining trade with Russia weighed on activity. The outlook is for a recession and continued external pressures. With Russia in a downturn, the Belarusian economy is projected to contract by 2.25 percent in 2015, led by falling exports.
