Book excerpt: We study the strategic impacts of behavioral price discrimination (BPD) on manufacturers and retailers in a distribution channel when there are switching costs in consumer demand. Unlike previous empirical studies of behavioral price discrimination, which rely only on differences in price elasticity across customers, our pricing model allows the firm strategies to additionally account for differences in price elasticity across time (due to switching costs). We estimate a dynamic pricing model using empirical data from the cola category and, through a series of counterfactuals, we find that the retailer should simply outsource the data analytics and customization of coupons to manufacturers and improve its profit beyond what it can achieve by proactively couponing on its own. We further find that serving as an information broker to sell its customer database to manufacturers can be a vital source of profit to the retailer. In contrast, manufacturers end up worse off, illustrating that customer information is a potent source of channel power to the retailer. Finally, we show that simply using customers' most recent purchase information can significantly impact firms' profits. BPD based on this information is easy to implement and of low cost to manufacturers and retailers.

Book excerpt: One of the perennial questions in the switching cost literature is whether switching costs enhance or harm firms' profits. In this paper, we ask what types of switching costs, among those that are commonly observed, enhance firm's profits provided that firms can i) endogenously influence the magnitude of switching costs and ii) price-discriminate based on the consumers' past purchase behavior. Acknowledging that many real/social switching costs need to be created before price competition begins, we show that firms minimize this type of switching costs because these intensify intertemporal price competition. On the other hand, firms create maximal contractual/pecuniary switching costs as these are usually set up in between pricecompeting stages. We show additionally that firms prefer not to create real/social switching costs even when they do not have opportunities to create contractual/pecuniary switching costs later in competition. The results highlight the importance of timing of creation that is embedded in different types of switching costs.

Book excerpt: I formulate an econometric model of consumer learning and experimentation about new products in markets for packaged goods that nests alternative sources of dynamics. The model is estimated on household level scanner data of laundry detergent purchases, and the results suggest that consumers have very similar expectations of their match value with new products before consumption experience with the good, but once consumers have learned their true match values they are very heterogeneous. I demonstrate that resolving consumer uncertainty about the new products increases market shares by 24 to 58%. The estimation results also suggest significant switching costs: removing switching costs increases new product market shares by 12 to 23%. Using counterfactual computations derived from the estimates of the structural demand model, I demonstrate that the presence of switching costs with learning changes the implications of the standard empirical learning model: the intermediate run impact of an introductory price cut on a new product's market share is significantly greater when the only source of dynamics is switching costs as opposed to when both learning and switching costs are present, which suggests that firms should combine price cuts with introductory advertising or free samples to increase their impact.

Book excerpt: This paper offers a complete picture of the impact of behavior-based price discrimination on profits, consumer surplus, and welfare in markets with a general demand function, where consumers and firms can discount the future at different discount factors. Regardless of the demand function considered, in comparison to uniform pricing, BBPD reduces firmsí second-period prices and profits. In contrast, we show that new results arise regarding the impact of BBPD on first-period prices. Under perfectly inelastic and CES demand, the firm-side e§ect is null and the consumer-side e§ect fully explains the increase in first-period prices. This is no longer the case when the price elasticity of demand varies with price level. Specifically, we show that the firm-side effect can lead firms to raise first-period prices, even when consumers are myopic. We also show that, depending on the demand function considered, the consumer side effect can act to reduce or increase first-period prices. The overall impact of BBPD on first-period prices depends on the interplay between these two effects. Our analysis reveals that the output effect and consumer switching play an important role in explaining the impact of BBPD on welfare. When discount factors are equal, BBPD may have a positive or negative impact on consumer surplus and social welfare, which contrasts with the result that BBPD is beneficial for consumers under a unit and CES demand. For a linear demand function, we identify the regions for firms and consumers discount factors where BBPD can simultaneously enhance or reduce total discounted profits, consumer surplus, and social welfare.

Book excerpt: This paper studies dynamic pricing and switching cost game under discrete mixed multinomial logit (MMNL) demand. Competing firms can dynamically change prices and redesign their products to in- crease or decrease switching costs in each period to influence the repeat consumers' purchase behavior. Consumers are divided into segments according to their purchase history and incur a one-time switching cost when they switch to the other firm. We characterize the conditions for the existence of equilibrium in single- and multi-period games and identify a key driver for firm's pricing and switching cost strategies: the ”demand-SC relationship.” Our theoretical results formally document three effects of switching costs: the anti-monopoly effect of small switching costs that boosts price competition, the monopoly effect of large switching costs, and the investment effect for forward-looking firms under any switching costs. For the joint effect of the pricing and switching cost strategies, a case study from the smartphone market shows that investing in switching cost can significantly increase firms' profit in a market with relatively small switching costs. However, under relatively large switching costs, switching cost competition may turn into a ”Prisoner's Dilemma” game. Our results show that switching costs could be, ironically, beneficial to consumers and detrimental to firms. The analysis explains why and how proactively controlling consumer switching costs profoundly boosts firms' profitability. Our tractable framework can be used by firms operating in dynamic environments to devise their competitive pricing and switching cost strategies.

Book excerpt: In this paper we study the effect of switching costs on the pricing strategies of Internet Service Providers in the case of price discrimination between locked-in consumers and new consumers. By considering a duopoly model with two periods and a spatial differentiation between products, we find three new results relatively to the existing literature. Firstly, in the case where only one firm is active in the first period, high switching costs allow it to keep its monopoly power in the second period. Secondly, we show that consumers can become locked-in even for low switching costs. Thirdly, we prove that there exists a certain threshold of switching costs, depending on the transportation cost, from which firms practice the strategy of Resale At a Loss.

Under horizontal differentiation behavior-based pricing does not by itself lead to persistence of dominance unless the dominant firm is protected by significantly higher switching costs than its small rival. This result continues to hold even if the dominant firm can use behavior-based pricing to compete against an entrant with no access to consumers' purchase histories. Under vertical differentiation behavior-based pricing enhances the dominance of the high-quality seller and, hence, consumer welfare.
