Book excerpt: This paper traces the evolution of the Australian financial system from 1788 to the current day showing how institutions have evolved to meet the changing needs of the economy. Governors in the earliest periods struggled with an inappropriate legal and regulatory structure; and the economy suffered from major fluctuations in financial flows. By the later part of the nineteenth century the institutional and legal structure was more stable but the system was shocked in the 1880s and '90s by an asset price bubble (fed by financial exuberance and large capital inflows) which burst and provoked a depression. This experience was similar to the current global financial crisis. While the 1890s crisis was a private sector failure, Australia's 1930s experience was caused by a major build-up in public debt, largely borrowed offshore, which could not be serviced. The private financial institutions had few problems. The subsequent period from 1940 through to 1980 then saw heavy repression of finance. This helped pay down government debt at the expense of private savers, but proved unsustainable as finance moved around the regulatory net and controls became progressively less effective. The breakdown of the global system of fixed exchange rates made Australia's position untenable. The financial system was liberalized during the eighties, re-opening the economy to large capital inflows and forcing it to adjust to a fluctuating exchange rate. So far the experiment has worked well. The system appears to be stronger, more diversified, and more resilient than in the past.

At one level, the work constitutes a quantitative history of the development of the capital markets of five countries in the late nineteenth century. At a second level, it provides the basis for a useable taxonomy for the study of institutional invention and innovation. At a third, it suggests some lessons from the past about modern policy issues.

The report highlights that financial supervision and systemic risk oversight have been enhanced. And the authorities have taken successful policy action to calm rapid growth in riskier segments of the mortgage market. Restrictions on the growth of investor loans and the share of interest-only mortgages, as well as the introduction of stronger lending standards, appear to have led to a slowdown in mortgage credit growth, and the housing market is now cooling. Financial supervision shows generally high conformity to international best practices, although there are opportunities to close identified gaps and strengthen arrangements. Steps are recommended to bolster the independence and resourcing of the regulatory agencies, by removing constraints on their policy making powers and providing additional budgetary autonomy and flexibility. The paper explains that greater formalization and transparency of the work of the Council of Financial Regulators would further buttress the financial stability framework.

Book excerpt: This paper examines the dynamic impact of both bank- and market-based financial development on economic growth in Australia during the period from 1980 to 2012. The study uses the autoregressive distributed lag (ARDL) bounds testing approach to examine this linkage. Unlike certain previous studies, this study uses both bank- and market-based financial development indices to measure the level of financial sector development in Australia. These indices were computed using the means-removed average method. The empirical results of this study show that while bankbased financial development has a short-run positive impact on economic growth in Australia, market-based financial development has no significant impact on economic growth, both in the short run and in the long run. These results imply that, in Australia, it is of paramount importance to concentrate on pro-banking sector policies, at least in the short run, to stimulate growth.
