Book excerpt: The New Basel Capital Accord recognises that market discipline (Pillar III) has the potential to reinforce minimum capital standards (Pillar I) and the supervisory review process (Pillar II), and so promote safety and soundness in banks and financial systems. A number of studies in the context of developed financial system find support for this complementary relationship. However, one important question that can be raised in this context is the extent to which market can be relied upon to act as an effective disciplinary force in the immature financial markets dotting the developing economies, including India. This paper addresses this issue by examining the behaviour of the bank depositors in India. More specifically, it attempts to ascertain whether depositors respond to changes in bank fundamentals, both in terms of deposit held with a bank as well as interest received on it. Considering that a bank's ability to change interest rates (in addition to bank fundamentals) may also influence depositors' willingness to hold deposit with the concerned bank, a possibility arises that depositors' reaction and banks' response (in terms of interest rate payable on deposits) may be a jointly determined process. To account for this dynamic process, the Arellano-Bond dynamic panel generalised methods of moments (GMM) estimation method is employed. The results fail to find any significant evidence of discipline being exerted by the bank depositors. This highlights the limitations of relying on market forces as a disciplinary mechanism in cases of underdeveloped financial systems and the necessity to maintain a high capital standard as well as a vigilant and strong supervisory process.

Book excerpt: This paper investigates the presence of depositor discipline in the U.S. banking sector. We test whether depositors penalize (discipline) banks for poor performance by withdrawing their uninsured deposits. While focusing on the movements in uninsured deposits, we also account for the possibility that banks may be forced to pay a risk premium in the form of higher interest rates to induce depositors not to withdraw their uninsured deposits. Our results support the existence of depositor discipline: a weak bank may not necessarily be able to stop a deposit drain by raising its uninsured deposit interest rates.

Since persistent inflation is considered to be ultimately the result of monetary policy, many countries in the 1990s sought institutional reforms to their central banks to prevent a return to the 1970s experience. A popular reform was to move from giving central banks multiple policy goals to a single mandate of price stability. The single mandate was accompanied by the introduction of an inflation target, in which central banks aim to keep inflation within a pre-defined numerical range. The logic behind these reforms was a belief among proponents that it would remove the political temptation to 'pump up' the economy in the short run at the expense of long-run price stability, and a belief that 'fine tuning' monetary policy in response to every change in economic conditions, was of little value. This book develops quantitative measurements to analyse the success of inflation targeting abroad by comparing both the performance of targeters to non-targeters and the performance of countries before and after targeting was adopted.

Three related issues which are also considered important in the Indian context are – rule vs. principle-based supervision, integrated financial supervision, and regulatory and supervisory independence. The book argues that the crisis highlighted the inadequacies of macro-prudential regulatory structure which mainly addresses idiosyncratic risks specific to individual financial institutions. The crisis precipitated an extensive debate on the role of national regulatory and supervisory authorities in crisis prevention and crisis management via macro-prudential regulations which involves a general equilibrium approach to regulation aiming at safeguarding the financial system as a whole. The book then argues that the crisis led to a paradigm shift in macroeconomic theory and policy. This shift has been categorized into four specific areas: monetary policy, financial regulation, corporate governance, and globalization. The book analyses how the characteristics of each of these four categories have changed from the pre-crisis to the post-crisis situation. Book excerpt: We present a model in which shadow banking arises endogenously and undermines market discipline on traditional banks. Depositors' ability to re-optimize in response to crises imposes market discipline on traditional banks: these banks optimally commit to a safe portfolio strategy to prevent early withdrawals. With costly commitment, shadow banking emerges as an alternative banking strategy that combines high risk-taking with early liquidation in times of crisis. We bring the model to bear on the 2008 financial crisis in the United States, during which shadow banks experienced a sudden dry-up of funding and liquidated their assets. We derive an equilibrium in which the shadow banking sector expands to a size where its liquidation causes a fire-sale and exposes traditional banks to liquidity risk. Higher deposit rates in compensation for liquidity risk also weaken threats of early withdrawal and traditional banks pursue risky portfolios that may leave them in default. Policy interventions aimed at making traditional banks safer such as liquidity support, bank regulation and deposit insurance fuel further expansion of shadow banking but have a net positive impact on financial stability. Financial stability can also be achieved with a tax on shadow bank profits.
