Book excerpt: This paper analyses theoretically and empirically the architecture of supervisory powers, including the role of the central bank and the degree of integration of banking supervision with the supervision of securities and insurance companies. We focus on results on Basel Core Principles (BCP) compliance to evaluate the association between the quality of banking supervision and the organisation of supervisory powers. The dichotomy between central bank involvement and the level of unification of supervisory powers is confirmed inside our 116 country sample. Our results are line with recent literature as regards a higher degree of BCP compliance achieved by those countries applying an integrated supervision of banks, together with securities and/or insurance companies. Furthermore, we find some statistically significant findings in favour of placing banking supervision inside the central bank and, in particular, in favour of implementing an integrated supervision inside the central bank. Results are robust to different definitions of the BCP index.

In the real world it is not always clear to what extent market features are taken into account. We present two complementary approaches to gain insights in the above relationship. First, an empirical test of two theories-the helping and the grabbing hand view of government-seems more consistent with the latter, presuming the market demonstrates a preference for consolidation of supervisory powers. Second, a survey among financial CEOs in Italy confirms a preference for a consolidated supervisory regime and reveals only weak consistency between the views of the policymakers and the market operators.

Book excerpt: The objective of this paper is to provide a balanced assessment of international cooperation among financial regulators, with a focus on banking supervision. While recognizing the undeniable -- and even unexpected -- achievements of these regulators in building a cooperative framework for financial supervision, we also suggest that this remains a work in progress, given the contemporary financial risk environment. Briefly, we argue that this environment -- to the extent we understand it, for it remains opaque in important respects -- has an almost paradoxical quality, in that risk has become both more consolidated and more atomized at the same time. On the one hand, large and complex financial institutions (LCFIs) which may be "too big to fail", increasingly dominate the banking landscape; on the other, these same institutions have shifted at least a portion of their risks onto other firms and households, whose absorptive capacity has yet to be severely tested. It is the effectiveness of the international supervisory architecture in the face of this risk environment that we consider, and we then provide some suggestions for future policy reforms.

Book excerpt: The architecture of supervision - how we define the allocation of supervisory powers to different policy institutions - can have implications for policy conduct and for the economic and financial environment in which these policies are implemented. Theoretically, an integrated structure for monetary policy and supervision brings important benefits arising from better information flow and policy coordination. Aggregate supervisory information may significantly improve the conduct of monetary policy and the effectiveness of the lender of last resort function. As long as the process towards an integrated structure does not shrink the set of available tools, monetary policy and supervision are no less effective in pursuing their objectives than a separated structure. Additionally, an integrated structure does not seem to be correlated with more price and/or financial instability, as suggested by analysing a large global set of countries with different supervisory set-ups. A centralised structure for supervision entails significant benefits in terms of fewer opportunities for supervisory arbitrage by banks and less informational asymmetry. A large central supervisor can take advantage of economies of scale and scope in supervision and gain a broader perspective on the stability of the entire banking sector, which should result in improved financial stability. Potential drawbacks of a centralised supervisory structure are the possible lack of specialisation relative to local supervisors and the increased distance between the supervisor and the supervised institutions. We discuss the implications of our findings in the euro area context and in relation to the design of the Single Supervisory Mechanism (SSM).

Book excerpt: In June 2009 a new financial supervisory framework for the European Union (EU) was endorsed, consisting of a macro- and a micro-prudential pillar. The latter is composed of a Steering Committee, a supranational layer and a network of national supervisory authorities at the bottom, de facto establishing a complex multiple principals-multiple agents network. This paper focuses on the network of national agencies. Starting from an analysis of supervisory architectures and governance arrangements, we assess to what extent lack of convergence could undermine efficient and effective supervision. The main conclusion is that harmonization of governance arrangements towards best practice would better align supervisors' incentive structures and, hence, be beneficial for the quality of supervision.

We first calculate levels of supervisory independence and accountability in 55 countries. The econometric analysis of the determinants indicates that the quality of public sector governance plays a decisive role in establishing accountability arrangements, more than independence arrangements. It also shows that decisions regarding levels of independence and accountability are not well-connected. The results also show that the likelihood of establishing adequate governance arrangements are higher when the supervisor is located outside the central bank.

However, the crisis that started in 2007?08 was a crude awakening: several of these improvements seemed unable to avoid or mitigate the crisis. This paper brings the first systematic analysis of the role of two of these efforts - modifications in the architecture of financial supervision and in supervisory governance - and concludes that they were negatively correlated with economic resilience. Using the emerging distinction between macro- and micro-prudential supervision, we explore to what extent two separate institutions would allow for more checks and balances to improve supervisory governance and, thus, reduce the probability of supervisory failure.
