Book excerpt: We explore the ability of alternative popular continuous-time diffusion and jump diffusion processes to capture the dynamics of implied volatility indices over time. The performance of the various models is assessed under both econometric and financial metrics. To this end, data are employed from major European and American implied volatility indices and the rapidly growing CBOE volatility futures market. We find that the addition of jumps is necessary to capture the evolution of implied volatility indices under both metrics. Mean reversion is of second order importance though. The results are consistent across the various metrics, markets, and construction methodologies.

Book excerpt: In this thesis, I empirically compare the pricing performance of three classes of stochastic volatility option pricing models and the traditional Black-Scholes (1973) model in the pricing of S & P Canada 60 Index Options. The stochastic volatility models that I study are as follows: (1) the ad hoc Black and Scholes (1973) procedure that fits the implied volatility surface, (2) Madan et al.'s (1998) variance gamma model, and (3) Heston's (1993) continuous-time stochastic volatility model. I find that Heston's continuous-time stochastic volatility model outperforms the other models in terms of in-sample pricing and out-of-sample pricing. Second, the addition of the stochastic volatility term to the stochastic volatility model and variance gamma model does not resolve the "volatility smiles" effects, but it reduces the effects. Third, the Black-Scholes model performs adequately in pricing options, with the advantage of simplicity, although it suffers from the shortcoming of the "volatility smiles" effect. Finally, although it includes more parameters, the ad hoc Black and Scholes model does not perform as well as expected.

The models include linear, quadratic and nonlinear drift specifications with affine, constant elasticity of variance (CEV) and stochastic elasticity of variance (SEV) diffusion parts. We find that a nonlinear drift specification is important when imposing an affine structure on the diffusion, whereas a simple linear drift is adequate with a CEV and SEV specification, of which the SEV is dominant. For all but two of the indices we investigate, the best specification is a SEV diffusion with linear drift. For gold and the USD/EUR exchange rate there is little difference between a CEV and SEV diffusion with linear drift.

Volume IV: Value at Risk Models builds on the three previous volumes to provide by far the most comprehensive and detailed treatment of market VaR models that is currently available in any textbook. Book excerpt: The notion of model-free implied volatility (MFIV), constituting the basis for the highly publicized VIX volatility index, can be hard to measure with accuracy due to the lack of precise prices for options with strikes in the tails of the return distribution. This is reflected in practice as the VIX index is computed through a tail-truncation which renders it more compatible with the related concept of corridor implied volatility (CIV). We provide a comprehensive derivation of the CIV measure and relate it to MFIV under general assumptions. In addition, we price the various volatility contracts, and hence estimate the corresponding volatility measures, under the standard Black-Scholes model. Finally, we undertake the first empirical exploration of the CIV measures in the literature. Our results indicate that the measure can help us refine and systematize the information embedded in the derivatives markets. As such, the CIV measure may serve as a tool to facilitate empirical analysis of both volatility forecasting and volatility risk pricing across distinct future states of the world for diverse asset categories and time horizons.

Book excerpt: Because implied volatility is essential for pricing options, analyzing derivative strategies and measuring risk in investment portfolios containing derivatives, understanding variations in implied volatility also becomes vital. Aside from a secular trend, volatility clustering and calendar effects are two commonly occurring sources of such variation. To analyze volatility clusters in India's implied volatility index (Nifty VIX) daily closing levels for the Nifty VIX were gathered covering trading days from January 2010 through January 2014. ARIMA and GARCH models applied to the de-trended Nifty VIX time series were found of limited use for describing this data with its episodic clustering and periodic events. However an alternative modeling approach using Fourier analysis and Butterworth filters successfully split the time series into two logical parts, one with both clusters and periodic behavior and one with near-white noise. The likely origins of major clusters in India's Nifty implied volatility index appeared linked to important global financial events external to India during the study period thereby supporting evidence of temporal spillover into the India market. The half-lives of implied volatility clusters were measured and compared with those in the US market. The full range of Nifty VIX behavior for the study period was seen to consist of four distinct elements: trend, periodic events, clusters of volatility and noise. When combined these elements provide an empirical model able to produce successful forecasts for 60-day-ahead periods.
