Book excerpt: Bachelor Thesis from the year 2024 in the subject Business economics - Investment and Finance, grade: 1.0, Reutlingen University, language: English, abstract: This thesis will examine how the efficient market hypothesis (Fama, 1965), the random-walk hypothesis, and the Martingale model relate to the profitability of technical analysis. Additionally, relevant research on profitability up to 2023 will be presented and summarized, highlighting major findings in the context of profitability following technical trading rules. The contribution to current research is made by testing the profitability of popular technical analysis strategies and discussing the underlying reasons for any observed profitability. Furthermore, a separate analysis will be conducted, applying four technical analysis strategies to the S&P 500 time series from 2005 to 2023. This thesis shows that none of the, in selected literature deemed profitable, trading strategies applied by Marshall (2017), Kuang et al. (2014), and Brock et al. (1992) are outperforming a S&P 500 buy-and-hold strategy between 2005 and 2023. Robustness checks such as break-even transaction cost analysis show that only two moving average variation strategies are profitable at the 20 basis points transaction cost level. Neglecting this influence of transaction costs, only one of these strategies’ returns are greater than those of a buy-and-hold strategy, though still of unsignificant nature. Nevertheless, technical analysis strategies exhibit superior performance in terms of Sharpe ratio compared to the buy-and-hold approach. This is primarily due to this thesis’ assumption of investing in risk-free treasury bills when not allocated to the S&P 500 index.

Book excerpt: The Efficient Market Hypothesis (EMH) asserts that, at all times, the price of a security reflects all available information about its fundamental value. The implication of the EMH for investors is that, to the extent that speculative trading is costly, speculation must be a loser's game. Hence, under the EMH, a passive strategy is bound eventually to beat a strategy that uses active management, where active management is characterized as trading that seeks to exploit mispriced assets relative to a risk-adjusted benchmark. The EMH has been refined over the past several decades to reflect the realism of the marketplace, including costly information, transactions costs, financing, agency costs, and other real-world frictions. The most recent expressions of the EMH thus allow a role for arbitrageurs in the market who may profit from their comparative advantages. These advantages may include specialized knowledge, lower trading costs, low management fees or agency costs, and a financing structure that allows the arbitrageur to undertake trades with long verification periods. The actions of these arbitrageurs cause liquid securities markets to be generally fairly efficient with respect to information, despite some notable anomalies.

(1999) to a stock index, some individual stocks, some currencies and some interest rate futures contracts traded in the Australian financial markets. Size distortions due to data-snooping are avoided by using the Reality Check test of White (2000) and the Superior Predictive Ability test of Hansen (2005). We find no evidence that technical trading rules provide trading profits in excess of those available from a simple buy-and-hold strategy.

An implication of weak-form of efficiency/random walk is that the trading rules will not generate economic profits. The purpose of this study is to analyze results of application of trading range breakout (TRB) test on daily stock prices of Indian Markets, thus investigating its efficiency at the weak form level (Fama,1970). The results from the trading rule tests indicated that the technical trading rules do not yield statistically significant forecasting power. It means that forecasting of returns based on trading rules cannot be employed to earn abnormal returns.
