Book excerpt: The hedonic price model, derived from Lancaster's (1966) consumer theory and Rosen's theoretical (1974) model, has been used extensively in the scientific investigation of various aspects of housing markets. This paper reviews the literature on the application of the hedonic price model. Theoretical background, major empirical issues, inherent limitations, and advantages are discussed. The applicability of the model to the housing market is critically examined. Previous empirical studies of the effects of locational, structural, and neighbourhood-related housing attributes on property prices are identified and reviewed. A list of common housing attributes used in the estimation of the hedonic price models and their effects on housing prices are identified. Although the set of prices influencing characteristics is different across different markets, and the variables included in the hedonic price model are also constrained by the availability of data, this list should serve as a useful basic checklist for the application of the hedonic price model in different markets.

There is no single method that always produces the optimal results; the choice of a particular approach, method, theory, model and technique is context-dependent. This is especially true in housing markets, where a multitude of different submarkets exist. The methodology chosen should be based on sound theory, from which the basic concepts of analysis can be derived. This booklet discusses the use of potential models, which can be constructed using a general field theory, and which act as a theoretical foundation for further analysis. If we use potential models for house price analysis we can discover additional features from the data set that other approaches would simply miss. This e-book presents a pragmatic overview of key methodological concerns with the emphasis on the use of potential models. Theoretical methodological questions are left unanswered, and are not even presented in this text, since they have little relevancy to real-world modelling questions.

Experience and expertise usually provide them with tacit understanding of the likely values of the true parameters. Under this scenario the subjective knowledge about the parameter value can be incorporated as non-sample information in the hedonic price model. In this paper, we consider a class of Generalized Stein Variance Double k-class (GSVKK) estimators which allows real estate practitioners to introduce potentially useful information about the parameter values in the estimation of hedonic pricing models. The GSVKK estimator is a generalization of a family of shrinkage estimators introduced by Ohtani and Wan (2002, Econometric Reviews). Data from the Hong Kong real estate market are used to investigate the estimators' performance empirically. Compared with the traditional Ordinary Lease Squares approach, the GSVKK estimators have smaller predictive mean squared errors and lead to more precise parameter estimates. Some results on the theoretical properties of the GSVKK estimators are also presented.

Book excerpt: Hedonic pricing, estimating the value of housing characteristics through the use of transactions data, is one of the most common tasks performed by real estate researchers. However, transaction frequency varies over time, locations and other factors. In contrast, two-thirds of homeowners have mortgages that they pay each month. This manuscript explores the use of mortgage payment data as an alternative or supplemental means to derive the value of housing characteristics. Insofar as price affects default and housing characteristic values determine price, housing characteristic values affect default. The implicit housing characteristic values come from parameter values that fit observed patterns of payments and defaults. We find a strong correlation (0.74-0.92) between the transaction-based and the implicit approaches. In addition, the Monte Carlo simulation indicates that the mortgage based pricing model has potential to help reveal housing market information especially during low sales activity and/or high default rate situations.
