In The Numerical Solution of the American Option Pricing Problem, Carl Chiarella, Boda Kang and Gunter Meyer focus on two numerical approaches that have proved useful for finding all prices, hedge ratios and early exercise boundaries of an American option. One is a finite difference approach which is based on the numerical solution of the partial differential equations with the free boundary problem arising in American option pricing, including the method of lines, the component wise splitting and the finite difference with PSOR. The other approach is the integral transform approach which includes Fourier or Fourier Cosine transforms. Book excerpt: The constant elasticity of variance (CEV) model is a practical approach to option pricing by fitting to the implied volatility smile. Its application to American-style derivatives, however, poses analytical and numerical challenges. By taking the Laplace-Carson transform (LCT) to the free-boundary value problem characterizing the option value function and the early exercise boundary, the analytical result involves confluent hyper-geometric functions. Thus, the numerical computation could be unstable and inefficient for certain set of parameter values. We solve this problem by an asymptotic approach to the American option pricing problem under the CEV model. We demonstrate the use of the proposed approach using perpetual and finite-time American puts.

The first technique exploits the semi-martingale representation of an American option price together with a coarse approximation of its early exercise surface that is based on an efficient implementation of the least-squares Monte Carlo method. The second technique exploits recent results in the efficient pricing of American options under constant volatility. Extensive numerical evaluations show these methods yield very accurate prices in a computationally efficient manner with the latter significantly faster than the former. However, the flexibility of the first method allows for its extension to a much larger class of optimal stopping problems than addressed in this paper.

One of the most commonly used derivatives is the option which gives the right to buy or to sell an underlying asset at a pre-specified price at (European) or at and before (American) an expiration date. Finding a fair price of the option is called the option pricing problem and it depends on the underlying asset prices during the period from the initial time to expiration date. Thus, a "good" model for the underlying asset price trajectory is needed. In this work, we are interested in European call options. We propose a new Constant Elasticity of Variance (CEV) model that covers the post-crash situations. First, we set up the modified CEV model for markets with high volatility. Then we find a numerical solution for the stochastic differential equation of the underlying price. The risk-neutral valuation method shows that the option price can be written as an expected value of the discounted underlying asset price at maturity. Then we use Monte Carlo methods for finance this to find a numerical solution for the price of a European option under a CEV model with high volatility.

The principal novelty of presented results is based on consideration of multivariate modulated Markov price processes and general pay-off functions, which can depend not only on price but also an additional stochastic modulating index component, and use of minimal conditions of smoothness for transition probabilities and pay-off functions, compactness conditions for log-price processes and rate of growth conditions for pay-off functions. The book also contains an extended bibliography of works in the area. This book is the first volume of the comprehensive two volumes monograph. The second volume will present results on structural studies of optimal stopping domains, Monte Carlo based approximation reward algorithms, and convergence of American-type options for autoregressive and continuous time models, as well as results of the corresponding experimental studies.
