Book excerpt: This paper attempts to extend the range of countries covered by the IMF’s multilateral real exchange rate indexes based on relative unit labor costs (REER-ULCs) in manufacturing. A data set was assembled that permits calculation of REER-ULCs for 23 newly industrialized, developing, and transition countries in addition to the 21 industrial countries covered by the current system. Although the results are mostly quite encouraging, they should be considered preliminary because of uncertainty about the reliability and comparability of the underlying data. Also, unit labor costs are not available on as timely a basis as consumer price indexes (CPIs), especially for nonindustrial countries. Thus, the ULC-based indicators should supplement rather than replace the current CPI-based system.

Book excerpt: This paper reviews the evolution of certain price and nonprice competitiveness indicators in Chile and concludes that the pecuniary loss of competitiveness associated with the appreciation of the peso since the late 1980s has been broadly offset by productivity gains and adjustments in factor intensity, particularly in the manufacturing sector. However, there may be limited room for further advances from that point, which gives new prominence to certain policy issues such as structural reforms to increase productivity, a reassessment of the tax treatment of the mining sector, and a rebalancing of the macroeconomic policy mix to dampen speculative capital inflows.

Book excerpt: The relationship between the degree of wage indexation chosen by private agents and the degree of public debt indexation chosen by the government is examined. It is shown that the government is likely to increase public debt indexation in response to an increase in wage indexation. By contrast, higher public debt indexation has an ambiguous effect on wage indexation. In equilibrium, wage and public debt indexation may be positively or negatively related. This relationship is analyzed in situations where the policymakers can precommit to policies and in those they cannot.

Book excerpt: Import and export stability is examined under two alternative nominal exchange rate anchors, the U.S. dollar and the SDR. Stability under the two pegs depends critically on import and export elasticity with respect to exchange rates. The implications of import and export elasticity for an optimal currency basket are also explored. The elasticity estimates for the GCC countries suggest that the SDR peg may not outperform the dollar peg in improving external stability. Nevertheless, switching to some other nominal exchange rate anchor may improve external stability, a possibility that remains to be explored.

Book excerpt: This paper studies market expectations of a devaluation of the Irish pound from 1987 to 1993 and relates them to the evolution of Ireland’s competitiveness over the same period. Changes in expectations of the currency’s devaluation can be explained largely by developments outside Ireland, particularly by past and anticipated movements of sterling. The evolution of Ireland’s real exchange rate over the same period is also found to be strongly linked to sterling’s fluctuations, even after adjusting for sterling-insensitive trade between Ireland and the United Kingdom, and despite the significant progress toward trade diversification recorded by Ireland during the 1980s. The devaluation of the Irish pound in January 1993 is estimated to exceed investors’ realignment expectations at that time as well as the loss of Irish competitiveness since the beginning of the ERM crisis in the summer of 1992. This “excess devaluation” helps explain subsequent large capital inflows and the Irish pound’s smooth transition to the wide ERM band in August 1993.

The research in this study comes from an effort to recognise the heterogeneity of India and how the variations in the dynamics of competitiveness pan out at the sub-national level.Based on rigorous methodological foundations, the competitiveness study possesses several distinguishing features. First, the competitiveness index is constructed from a holistic set of 75 indicators spanning four different dimensions encompassing (1) macroeconomic stability, (2) government and institutional setting, (3) financial, business and manpower conditions, and (4) quality of life and infrastructure development, which carry equal weights. Second, the Shapley Values approach is used to construct alternative weights for the competitiveness index. Such approach measures the marginal contribution of a particular indicator used in the analysis and is embedded in solid mathematical and theoretical foundations. This serves as a robustness check to the Equal Weights approach. Third, the analysis includes a What-if competitiveness simulation exercise to identify the specific policy areas that each sub-national economy must focus on to improve its rankings.Intrinsically tied to the notion of competitiveness is the issue of maintaining a competitive exchange rate. Using real effective exchange rates as a proxy for competitiveness, this book also undertakes an empirical investigation of the impact of real exchange rates on foreign direct investment inflows at the sub-national level in India.This edition is recommended for academics, undergraduate and graduate students, and professionals interested in India's economic development.
