Several major drawbacks of the 401(k) such as insufficient investing, poor asset allocation and the detrimental effect of market volatility ever more apparent by current economic conditions are discussed. The still developing legal liability of 401(k) plans and those implications for Human Resource professionals is also presented through a legal case study. More and more Americans rely more heavily on 401(k) retirement plans with the worsening Social Security situation, the decline of pension plans and the commonly held belief that 401(k)s are the superior choice for an adequate retirement. However this belief is rarely questioned, and even less so in prosperous economic times when the inherent high risk associated with many types of investments in 401(k) plans produce good results. Some financial advisors, economists and even lawmakers though have begun to scrutinize the nearly always positive image of 401(k)s for investing in retirement. It goes without much contention though that part of this new scrutiny is of course motivated by current worsening economic conditions. Experts point to a myriad of misconceptions and inherent shortcomings in the current 401(k) system. These include unguided and often insufficient investing, hidden and sometimes substantially detrimental plan fees, poor asset allocations on investments, inherent and damaging stock market volatility and more. While most financial planners continue to hold that the 401(k) is an excellent way to invest in one’s retirement, some questions are being raised and there is perhaps a growing need for more explanation with that recommendation now. First background information about the 401(k) retirement plan is presented including its basis in laws related to Human Resources and a brief demonstration of its rise in popularity. Next, the negative side of the 401(k) is presented through a literature review organized by several major bullet points. Lastly, a legal case study is presented to reinforce human resource related employer legal liability followed by the paper’s conclusion.

GAO found that: (1) half of all workers and nearly two-thirds of workers nearing retirement age are covered by a pension plan; (2) one in four workers participates in a 401(k) pension plan; (3) male, white, highly educated, and higher-income workers are more likely to have pension coverage than any other group; (4) one-third of the workers eligible to participate in 401(k) plans do not participate in these plans; (5) union members are more likely to have pension coverage than nonunion workers; (6) more than 70 percent of all workers employed by large firms are covered by at least one pension plan; (7) workers without a high school diploma are unlikely to be covered by a pension plan and fewer than half of the high school dropouts nearing retirement age have no pension coverage; (8) 60 percent of college graduates have pension plans; (9) 60 percent of retirement age workers with incomes less than $25,000 are not covered by a pension plan and rely on Social Security as their primary source of income after retirement; (10) higher-income workers contribute more to their pension plans than lower-income workers; (11) 25 percent of 401(k) participants invest their funds in bonds, another 25 percent invest in stocks, and the remaining participants split their investments between both stocks and bonds; (12) women invest their 401(k) funds more conservatively than men; and (13) workers investing their 401(k) balances in stocks have greater retirement incomes.

Book excerpt: 401(k) plans differ from traditional employer-sponsored pension plans in that employees are permitted to make pre-tax contributions and the employer may match pan of the contribution. Since participation in these plans is voluntary, the sensitivity of participation and contributions to plan characteristics - notably the employer matching rate -- will play a critical role in retirement saving. Using plan level data from Form 5500s filed annually with the Internal Revenue Service, I find that there is potential for expanding retirement saving through 401(k) plans although there is evidence that the Tax Reform Act of 1986 reduced their attractiveness. Annual employee contributions were reduced by about 4 percent compared to the prior year after controlling for employer match rates. A simple model of employee contributions predicts that participation should increase with the match rate, and that, under reasonable assumptions, contributions will increase as well, but can eventually fall at higher match rates. I find evidence of both these effects. A .05 increase in the matching rate is associated with one to five percent increase in employee contributions.

Book excerpt: Pursuant to a congressional request, GAO provided information on: (1) the extent to which 401(k) plan assets are invested in employer securities and real property; (2) the protection and any possible problems associated with the recent amendments to title I of the Employee Retirement Income Security Act of 1974 (ERISA); and (3) alternate mechanisms that might safeguard the retirement benefits of participants in 401(k) plans in which the employer decides how to invest assets. GAO noted that: (1) only 2,449 of about 160,000 401(k) plans owned employer securities or real property in 1993; (2) these plans owned $53 billion of employer securities and real property and covered 5.3 million plan participants; (3) in most of these plans, plan participants directed the investment of their own contributions; (4) plans for which the employer solely decided how to invest assets totalled 756; (5) in these plans, employees exercised no control over how their 401(k) plan assets were invested and the employer made all the investment decisions; (6) these plans covered 1.4 million participants and had $12.3 billion invested in employer securities and real property; (7) in August 1997, the Congress amended title I of ERISA to provide that not more than 10 percent of employee contributions be invested in employer securities and real property by defined contribution 401(k) plans requiring that employee contributions be invested in this way; (8) this change increases protection for 401(k) plan participants; (9) the 10-percent limitation rule alone does not, however, prevent plans from investing employee contributions in employer securities and real property whose value is declining; (10) some of the information needed to implement and enforce the new legislation is not readily available; (11) proposed changes to the Department of Labor's Form 5500, if implemented, may remedy some of the data deficiencies; (12) other mechanisms are available to policymakers if alternate safeguards are needed in the future; and (13) these mechanisms include enhanced reporting and disclosure, prescribed education programs, adoption of the diversification requirement used for employee stock option ownership plans, and use of independent fiduciaries to examine investment decisions.
